Stochastic Models of Implied Volatility Surfaces
نویسنده
چکیده
We propose a market-based approach to the modelling of implied volatility, in which the implied volatility surface is directly used as the state variable to describe the joint evolution of market prices of options and their underlying asset. We model the evolution of an implied volatility surface by representing it as a randomly fluctuating surface driven by a finite number of orthogonal random factors. Our approach is based on a Karhunen–Loève decomposition of the daily variations of implied volatilities obtained from market data on SP500 and DAX options. We illustrate how this approach extends and improves the accuracy of the well-known ‘sticky moneyness’ rule used by option traders for updating implied volatilities. Our approach gives a justification for the use of ‘Vegas’ for measuring volatility risk and provides a decomposition of volatility risk as a sum of independent contributions from empirically identifiable factors. Option pricing and implied volatilities in a 2-hypergeometric stochastic volatility model
We derive closed-form analytical approximations in terms of series expansions for option prices and implied volatilities in a 2-hypergeometric stochastic volatility model with correlated Brownian motions. As in [4], these expansions allow us to recover the well-known skew and smile phenomena on implied volatility surfaces, depending on the values of the correlation parameter.
متن کاملB-spline techniques for volatility modeling
This paper is devoted to the application of B-splines to volatility modeling, specifically the calibration of the leverage function in stochastic local volatility models and the parameterization of an arbitrage-free implied volatility surface calibrated to sparse option data. We use an extension of classical B-splines obtained by including basis functions with infinite support. We first come ba...
متن کاملRobust Numerical Calibration for Implied Volatility Expansion Models
Implied volatility expansions allow calibration of sophisticated volatility models. They provide an accurate fit and parametrization of implied volatility surfaces that is consistent with empirical observations. Fine-grained higher order expansions offer a better fit but pose the challenge of finding a robust, stable and computationally tractable calibration procedure due to a large number of m...
متن کاملMixture Dynamics and Option Pricing: a Regime Switching Model
The need of considering price dynamics alternative to the classical Black-Scholes model for derivatives pricing is widely known. The stochastic variability of market parameters and in particular the empirical evidence of non constant surfaces of implied volatility in real markets require more realistic models for the assets dynamics. Many approaches are available to obtain a better fitting of m...
متن کاملImplied Volatility of Leveraged ETF Options
This paper studies the problem of understanding implied volatilities from options written on leveraged exchanged-traded funds (LETFs), with an emphasis on the relations between options on LETFs with different leverage ratios. We first examine from empirical data the implied volatility surfaces for LETFs based on the S&P 500 index, and we introduce the concept of moneyness scaling to enhance the...
